What actually happens

In March 2005, Katie drops off a box of old videotapes with her sister Kristi, who is pregnant, and Kristi's husband Daniel. On them, the sisters are children, living with their mother Julie and Julie's boyfriend Dennis. A year later the house is ransacked and the tapes are gone, and the rest of the movie is that VHS footage from 1988. Dennis starts to notice odd things around the house after young Kristi's imaginary friend Tobi shows up. An earthquake interrupts a private recording he and Julie are making, and the dust that falls reveals an invisible figure on the playback. His friend Randy suggests setting up cameras around the house, and Dennis does. A babysitter named Lisa is hired, and several incidents frighten her enough that she is desperate to leave. The following night, Kristi ends the friendship with Tobi.
Dennis finds an odd symbol in the girls' closet, then finds the same one in a book on demonology. Kristi gets mysteriously ill, so Julie and Dennis rush her to a hospital and leave Katie home with Randy. While they are out, a black figure hurls furniture around the room and claws at Randy's chest. When Julie and Dennis get back, Dennis explains what he read: the symbol belonged to a coven of witches that brainwashed young women into having sons, made them give up the boys and made them forget it all. Julie waves the whole thing away, even though a figure just threw furniture across a room.
Grandma's house has a bonfire and a dress code
The demon keeps hurting Katie until Kristi gives in to its demands, and Kristi asks Julie to take them to their grandmother Lois's house in Moorpark, California. Julie agrees after some frightening activity of her own. This is the part people dread, and it happens near the end. At one in the morning Julie and Dennis wake to loud noises and Julie goes to look. When she does not come back, Dennis follows and finds occult imagery on the walls, plus several women in black, Lois among them. He runs back to the house with the women behind him and finds Julie's limp body floating, and it is thrown at him. He hides with Kristi in a closet, then goes to the kitchen and sees the women circling a bonfire outside. Katie and Lois, standing in the same room as Julie's body, then kill Dennis.
The ending, explained
Once Dennis is dead, Lois beckons Kristi and Katie and says they should prepare. Before the girls head upstairs Kristi calls out for Tobi, and growling begins on the floor above. The camera cuts out and the movie ends there. Julie's limp body is last seen in the room with Lois and Katie, and the movie does not say what happened to her. The footage is the set of tapes that went missing from Kristi and Daniel's house in the opening.
